JUDGE STRIKES FEDERAL RULE ON FOR-PROFIT COLLEGES

The U.S. Department of Education's rule designed to prevent for-profit colleges from leaving students with debts they struggle to repay was struck down by a federal judge who said the regulation was arbitrary, Bloomberg News reported yesterday. U.S. District Judge Rudolph Contreras ruled on June 30 the department's requirement that at least 35 percent of graduates must be repaying their loans for a college to qualify for federal grants wasn’t based on any facts. "No expert study or industry standard suggested that the rate selected by the department would appropriately measure whether a particular program adequately prepared its students," Contreras ruled. "The entire debt measure rule must therefore be vacated and remanded to the department." Read more.

FHA RESCINDS TOUGH NEW CREDIT RESTRICTIONS ON MORTGAGE LOAN APPLICANTS

In a policy switch that could be important to thousands of applicants seeking low-down-payment home mortgages, the Federal Housing Administration (FHA) has rescinded tough new credit restrictions that had been scheduled to take effect on Sunday, the Los Angeles Times reported on Sunday. The policy change would have affected borrowers who have one or more collections or disputed-bill accounts on their national credit bureau files in which the aggregate amounts were $1,000 or more. Some mortgage industry experts estimate that if the now-rescinded rules had gone into effect, as many as 1 in 3 FHA loan applicants would have had difficulty being approved. Under the withdrawn plan, borrowers with collections or disputed unpaid bills would have been required to "resolve" them before their loan could be closed, either by paying them off in full or by arranging a schedule of repayments. COMMENTARY: HOW WALL STREET SCAMS COUNTIES INTO BANKRUPTCY

Wall Street refuses to learn that it is illegal to bribe public officials to get access to lucrative municipal-bond underwriting business because the miniscule price it ends up having to pay for misbehaving has absolutely no deterrent value whatsoever, according to a Bloomberg News commentary on Sunday. In 2009, the Securities and Exchange Commission charged that two bankers at JPMorgan, Charles LeCroy and Douglas MacFaddin, had in 2002 and 2003 privately agreed with "certain" county commissioners in Jefferson County, Ala., to pay more than $8.2 million to "close friends of the commissioners who either owned or worked at local broker-dealers" that had been hired to advise the county commissioners on awarding underwriting business. The purpose of the payments, the SEC alleged, was to make sure the commissioners hired JPMorgan as the underwriter of municipal-bond sales and swaps contracts. According to a suit filed by the county, JPMorgan even agreed to pay Goldman Sachs Group Inc. $3 million if it would not compete for a $1.1 billion interest-rate swap that JPMorgan entered into with Jefferson County. The payments were all undisclosed -- the Goldman money, the suit claimed, was shuffled through a separate derivatives contract created just to make the payment -- and decreased the proceeds the county received from the offerings. To settle the charges with the SEC, JPMorgan neither admitted nor denied wrongdoing, but paid $722 million, including forgiving $647 million in fees that the county would have had to pay to unwind the swap deals. Last November, Jefferson County filed for bankruptcy protection, largely a result of the deals JPMorgan Chase put together. Read more.

ANALYSIS: CONSUMERS UNLIKELY TO REKINDLE THE RECOVERY

After adding more than 250,000 jobs a month from December through February, U.S. employers have added an average of less than 100,000 jobs for the past three months, and as hiring has slowed, so has consumer spending, according to an analysis in yesterday's Wall Street Journal. Retail sales have fallen for two consecutive months. Overall consumer spending fell slightly in May, the Commerce Department said Friday, the first drop in nearly a year. Consumer sentiment tumbled in June to its lowest level since December, wiping out nearly all the recent gains. Beneath the weak May and June numbers lies a deeper problem: The consumer recovery was never as robust as it first appeared. In May, the Commerce Department revised down its estimate of first-quarter spending growth to 2.7 percent from 2.9 percent. Last week, the figure was revised down yet again, to 2.5 percent. That still represents the fastest growth since late 2010, but it is not enough to shift the recovery into a higher gear as some economists were predicting at the beginning of the year. Read more. Meanwhile, the American Bankers Association reported that consumer delinquencies fell in the first quarter for 10 of 11 categories that it tracks, including personal loans, bank cards and direct auto loans. Read more.

CFPB SIGNS OFF ON CONFIDENTIALITY RULES

The Consumer Financial Protection Bureau on Thursday adopted rules outlining how it would handle privileged information it receives from the financial entities it oversees, The Hill reported on Friday. Banks and other financial institutions had aired concerns that secret information it provides to the new agency through the course of regulation might not be kept private. The rules offered by the bureau are aimed at reassuring those institutions. In the new rules, the CFPB states that providing privileged information to the regulator does not mean an institution needs to waive its right to confidentiality of that content when it comes to it being shared with a third party. Furthermore, it states the bureau can share that information with other federal and state regulators without violating confidentiality. Read more.

Pursuant to §1322(e) of the Bankruptcy Code, the amount of an arrearage under a mortgage secured by the debtor’s principal residence, including the amount of the mortgagee’s attorneys fees and costs recoverable under the mortgage, is determined by applicable nonbankruptcy law, and not the reasonableness, lodestar-based standards of §506(b) or Bankruptcy Rule 2016, which are overridden by §1322(b). Since applicable Puerto Rico law provides that the amount of attorneys’ fees and costs recoverable under "penal clauses"—which permit recovery of attorneys' fees and costs as a percentage of the original principal of the mortgage note—is subject to adjustment on equitable grounds, the Bankruptcy Court properly considered those grounds in reducing the mortgagee’s claim for attorneys' fees from $7,600 (the contract rate, equal to 10 percent of the original principal amount) to $2,000.

COMMENTARY: WILL PUERTO RICO'S NEW BANKRUPTCY LAW WITHSTAND CONSTITUTIONAL CHALLENGE?

Despite claiming to be modeled on the U.S. Bankruptcy Code, the Puerto Rico Corporations Debt Enforcement & Recovery Act (the Act) lacks some of the key protections that creditors have come to expect when dealing with the U.S. system, according to a New York Law Journal commentary yesterday. On June 28, 2014, Puerto Rico's Gov. Alejandro Garcia Padilla signed the Act into law. It permits certain public corporations in Puerto Rico to restructure their debt obligations. Within 24 hours, mutual funds investing in Puerto Rico's Power Revenue bonds issued by the Puerto Rico Electric Power Authority (PREPA) challenged the constitutionality of the Act, while rating agencies downgraded PREPA Bonds, sparking numerous reports of PREPA's imminent filing. It is uncertain whether the Act will survive the constitutional challenge or how soon the Act will be invoked by Puerto Rico's public corporations. Puerto Rico has been experiencing a financial crisis for at least the last six years. With its population shrinking, unemployment increasing and economy contracting, Puerto Rico has increasingly relied on the municipal bond market to fund its budget deficits. Puerto Rico's outstanding debt, including the debt of its public corporations, totals approximately $71 billion. As a result of this steady decline, rating agencies downgraded Puerto Rico bonds to non-investment grade in February 2014. Many of Puerto Rico's public services are provided by government-owned public corporations. Like Puerto Rico itself, these public corporations have increasingly relied on the bond market to cover their recurring budget deficits, but unlike the Commonwealth, the commentary said that PREPA and the other public corporations have issued bonds that are secured by the revenues they generate. Before the Act, Puerto Rico and its subdivisions, agencies and instrumentalities had no statutory authority, under any body of law, to seek relief from their creditors and/or restructure their debts. MILLIONS OF AMERICANS' WAGES SEIZED OVER CREDIT CARD AND MEDICAL DEBT

One in 10 working Americans between the ages of 35 and 44 have their wages garnished, often over an old credit card debt, medical bill or student loan, NPR reported today. At the request of left-leaning investigative news operation ProPublica, ADP, the nation's largest payroll services provider, conducted a study of payroll records for 13 million employees. ADP's report, released Monday, shows that among employees in the prime working ages of 35 to 44 who had their wages garnished in 2013, roughly half owed child support. But a sizable number had their earnings docked for consumer debts, such as credit cards, medical bills and student loans. For workers earning $25,000 to $40,000 a year, more people were garnished for consumer debt than for child support. This marks a dramatic change. In the past, the vast majority of wage garnishments went to secure child support payments or to collect on unpaid taxes. In recent years, though, debt collectors have been filing millions of lawsuits against people for basic consumer debt: medical bills, student loans and credit card debt. Read more.

ANALYSIS: THE NEW RULES OF BORROWING MEAN LENDERS COMPETE FOR BEST CUSTOMERS

Rates on many consumer loans have come down this year as more lenders compete to win over borrowers, the Wall Street Journal reported yesterday. Large mortgages, known as jumbos, have carried lower average fixed interest rates than smaller home loans for five consecutive weeks through Sept. 5 — an anomaly and the longest such stretch for 30-year mortgages since at least 1986, according to mortgage-info data from website HSH.com. A new group of online lenders has entered the car-loan business, many offering zero to 2 percent fixed-interest rates on car loans. And for the first time ever, fixed-rate private student loans can be much cheaper than some popular federal student loans. The terms of most of these loans require consumers to have top credit scores. "If you have very good credit and you're able to [take] on debt, this is the time to borrow," says Joseph Pucella, a vice president and senior credit officer at Moody's Investors Service, a credit-ratings firm based in New York. "Rates are very low still and the banks are competing for that type of customer, so you've got more options." The deals are being offered as banks, hungry for revenue, try to drum up business. The loans are mostly targeted at borrowers with high credit scores, in most cases at least a 720 FICO score on a scale that runs from 300 to 850. Applicants often need to clear several additional hurdles, such as providing income documentation and maintaining a low overall debt load. Borrowers are jumping at the opportunity. Excluding home loans, $390.9 billion in consumer loans — including student loans, car loans and personal loans — was originated in the first five months of 2014, according to the latest data from credit-reporting firm Equifax. That is up 11 percent from the first five months of the year before and the highest for that period since 2007, when lending standards were looser. Read more. (Subscription required.)

COMMENTARY: STUDENT LOANS, MORAL HAZARD AND A LAW SCHOOL MESS

The current system of financing legal education creates moral hazard that has produced — and will continue to produce — law school misbehavior at great expense, according to a commentary by Prof. Steven J. Harper in Friday's American Lawyer. For the class of 2013, 33 of 201 ABA-accredited schools placed fewer than 40 percent of their graduates in long-term full-time J.D.-required employment (excluding law school-funded jobs). Thanks to the moral hazard that the federally backed loan program creates, some schools with the worst employment records for recent graduates have students with the highest levels of law school loan debt. For the class of 2013, three of the top 10 schools with the highest average student loan debt at graduation placed less than one-third of their graduates in full-time, long-term J.D.-required jobs (excluding law school-funded positions). ABI held a media teleconference yesterday to examine Detroit's chapter 9 filing and what lies ahead for the bankrupt city. Experts on the teleconference discussed some of the factors that led to Detroit's filing and the early legal issues over the city's eligibility to file. Speakers on the program included Bankruptcy Judge Christopher M. Klein (E.D. Calif.; Sacramento), who is presiding over the chapter 9 case of Stockton, Calif.; Deborah L. Fish of Allard & Fish PC (Detroit); and Patrick Darby of Bradley Arant Boult Cummings LLP (Birmingham, Ala.), who represents Jefferson County, Ala., the largest chapter 9 case prior to Detroit's filing with more than $4 billion of municipal debt. COMMENTARY: FACING UP TO AMERICA'S PENSION WOES

While Michigan Circuit Judge Rosemarie Aquilina's rulings to stop Detroit's chapter 9 did not stand before a state court of appeals panel and the federal bankruptcy judge assigned to the case, Judge Aquilina did correctly identify public pension promises as the key issue in the case, according to a commentary by Prof. David Skeel of the University of Pennsylvania Law School in the Wall Street Journal today. As recently as three years ago, the conventional wisdom held that public-pension promises, no matter how extravagant, are sacrosanct even if a city files for chapter 9 protection. The first hint that this thinking might be impractical came after Vallejo, Calif., filed for bankruptcy in 2008, according to Skeel. Vallejo successfully restructured its collective-bargaining agreements, and, as then-City Manager Robert Stout reported, the city believed that chapter 9 gave Vallejo the legal authority to alter its pensions as well. But CalPERS, which administers California's state and local pensions, threatened litigation. The city concluded that any reduced pension costs wouldn't be great enough to offset the legal costs, so it backed off. Since Vallejo, the pension question has become increasingly hard to avoid. When Central Falls, R.I., filed for bankruptcy in 2011, the small town made it clear that significant pension cuts were its only hope for recovery. In the end, Central Falls reduced its pension costs by 50 percent. The status of pension obligations is also at issue in the bankruptcies of the California cities of Stockton and San Bernardino, so it is possible that Detroit Bankruptcy Judge Steven Rhodes will have the benefit of previous rulings on the issue when he rules on the Detroit case. Emergency manager Kevyn Orr has signaled that every constituency needs to sacrifice, and Detroit's public workers to this point aren't yielding an inch. If Detroit can make at least modest adjustments to its pensions, and restructure its other obligations as well, Skeel says that the city and other municipalities in dire financial straits may have a fighting chance. ANALYSIS: PENSION BONDS RAISE RED FLAGS ON MUNIS

Of the $18 billion pile of liabilities Detroit faces in its bankruptcy proceedings, $1.4 billion of it consists of bonds issued in 2005 and 2006 to shore up the city's pension systems, the Wall Street Journal reported today. The fact that Detroit -- or any municipality -- issued these bonds could have been a red flag to investors that there was potential trouble brewing ahead. With Detroit's Chapter 9 bankruptcy filing, the city's retirees could see their pensions slashed, officials have warned. And Detroit says its pensions are still underfunded by another $3.5 billion. Some of the other municipalities that have issued similar pension bonds in recent years are among the most problematic: Stockton, Calif., which filed for bankruptcy last year; Puerto Rico, which has struggled through a prolonged recession and was recently downgraded to near junk; and Illinois, which was charged with securities fraud for misleading investors about how it funds its pensions. In fact, Illinois holds the record for the largest pension bond deal ever, selling $10 billion in bonds in 2003, according to Thomson Reuters. If successful, a municipality that sells pension bonds can save money on its pension costs. But if returns on the pension investments are lower than expected, the municipality can actually lose money. In December, credit-rating firm Moody's Investors Service went so far as to say that pension bonds "rarely improve the credit quality of the state or the local government that issues them." EDITORIAL: THE STUDENT LOAN DEBACLE

Over the last decade, Congress sensibly replaced a system of variable-rate loans with fixed rates that allowed families to know what their loans would cost, according to a New York Times editorial yesterday. It set the rate on both subsidized and unsubsidized loans at 6.8 percent, but later ordered the rate on subsidized loans -- two-thirds of which go to families with incomes under $50,000 -- to gradually decline by half. The refusal, according to the editorial, of Republicans in both houses to renew the lower rate means that students who start college this fall and finish in four years will be saddled, on average, with an extra $4,000 in debt. An analysis by the Congressional Budget Office estimated that the new, higher rate would earn the government about $184 billion over the next decade after taking into account program costs, including potential defaults. The editorial advocates that in the long term, the loan program needs to be restructured so that the loans are closely linked to the government's actual cost of borrowing, which could reduce rates for students. HOUSE FINANCIAL SERVICES COMMITTEE APPROVES HOUSING FINANCE BILL

The House Financial Services Committee approved a Republican housing bill that would liquidate U.S.-owned financiers Fannie Mae and Freddie Mac and limit government mortgage guarantees, Bloomberg News reported yesterday. The bill, offered by House Financial Services Chair Jeb Hensarling (R-Texas), was passed on a mostly party-line vote of 30-27. Hensarling's legislation would eliminate Washington-based Fannie Mae and Freddie Mac within five years and replace them with a National Mortgage Market Utility to securitize mortgages. Unlike a similar bill in the Senate, the House measure would not include U.S. backing for securitized loans, though it would let the Federal Housing Administration play an expanded guarantee role in the event of an economic crisis. Hensarling said that he is eager to bring his measure to a vote on the House floor and will meet with House Republican leaders next week. Read more.

COMMENTARY: TREASURY'S FANNIE MAE HEIST

The federal government currently is seizing the substantial profits of government-chartered mortgage firms Fannie Mae and Freddie Mac, taking for itself the property and potential gains of private investors that the government induced to help prop up these companies, according to a commentary yesterday by former U.S. Solicitor General Theodore Olson in the Wall Street Journal. Earlier this month Olson filed a lawsuit to stop this seizing of profits, now known as Perry Capital v. Lew, and other lawsuits challenging the government's authority to demolish private investment are stacking up. When the nationwide mortgage crisis first took hold in 2007 and 2008, Fannie and Freddie shored up their balance sheets with some $33 billion in private capital, much of it from community banks, which had been encouraged by federal regulators to invest in the companies. As the crisis deepened, the government determined that Fannie and Freddie also needed substantial assistance from taxpayers. Congress passed the Housing and Economic Recovery Act of 2008, and under that law the government ultimately plowed $187 billion into the companies. Taxpayers should get their investment back, but once they do, according to Olson, so should the private investors who first came to Fannie and Freddie's aid. Read more. (Subscription required.)

Holding that "for both above-median income and below-median income debtors, Social Security income is excluded from the calculation of 'projected disposable income' under § 1325(b)(2)," the Fourth Circuit Court of Appeals vacated the order of the district court and remanded the case to the district court with instructions to remand to the bankruptcy court for further proceedings consistent with the opinion.
